Behavioral Economics - Disposition Effect Econometrics
is there a problem here and this is really where we're going to talk a little bit about some basic not even quite econometrics necessarily which is basics of statistics but did you feel comfortable just looking at a very basic statistical test here and saying oh yeah let's do difference in means it's totally fine T statistics based on the number of observations we have not a problem does this seem a little oversimplified to anyone I feel like some of you are giving me faces that are like yet kind of but I don't know why so please don't ask me one of the assumptions that's made you know think about what's actually happening here to get to this T statistic is we're doing you know some proportions and then we have the you know the standard deviations and all and all this stuff right and this is fundamentally also related to the number of observations in each of those proportions right if we're going to do a test for the difference in proportions there's an N in it somewhere technically there's an m1 m2 for the number of observations in one category versus the other one assumption that's made in order for those test statistics to be valid is that all of the observations are independent so if I had you know if I kept flipping a coin repeatedly obviously those in those observations are independent but that's not always going to be the case right and in this sample you'll think about and that's part of why I had you do the exercise of showing what Pilar MTG are actually represent and how they're calculated because we said that their aggregate across investors and time so if I then ask you are each of those data points truly independent from one another that answers probably know that by doing a simple test we probably inflated these test statistics because we acted like we had a whole bunch of things that were independent observations when they weren't really independent observations that we made essentially made our effective sample size look a lot bigger than it should be in practice and say well you know again can we put this in words these are two quotes from the paper that explain why these errors are likely to be correlated either across investors or across time because if we think about just the nature of buying and selling if you think about you know say people are selling based on information or selling based on sort of sort of feeling it's not the case that every investor is getting different information that it's often the case that investors are acting on some form of common information in which case they would stand to reason that their actions are not truly independent if they're all coming from that same information if you think about it that way you could also think about the fact that my decision you know say I'm holding onto a stock does it really make sense to say well yesterday I held on to my google stock for a reason a but today I'm holding onto that Google stock for a reason be and tomorrow I'll be holding onto google stock for reason to see you're like well no what's more likely happening is they remember that reason that was relevant yesterday hey guess what it's still relevant today hey guess what it's still relevant tomorrow so you also have even within an investor you have these observations being truly independent across time because it's likely and all similar factors that caused you to not sell something yesterday is what caused you to not sell something today so we want to be really careful and say can we do better can we make sure that we're not seeing what we see in the data and we're not seeing statistical significance because we treated things as independent when they actually worked and the calculations here not what's important what's important is the reminder just that intuitive notion of oh yeah you can't do that both so you can avoid that when you're doing your own data analysis and also so you can be a smart consumer of data analysis and realize when other people who are writing things that you're reading or completely full of crap just hopefully a helpful reminder the paper does go through and say well what can we do to show that these that test statistics are not so inflated that we wouldn't see the statistical significance without introducing these problems and so it goes through and says well if you want to control for the common information problem we can do pgrm plr by investor and look at whether individual investors show the disposition effect if individual investors show the disposition effects by aggregation we have the disposition effect you could also do pgr plr buy shares the point is the paper goes through when it is helpful to look at at least the basics of it the paper does go through and try to adjust this problem

in addition this isn't the most relevant thing that I've ever seen in my life but when you start noticing you know funky things in your data that you can't control you know we talked about the tax motivated selling issue it's really tempting to go back and say all right I can look at that let's see what's actually happening let's see whether you know am I completely crazy or does the world look consistent with what I would expect given the assumptions that I've made and technically speaking you know we did a very simple break before right when we said well the incentives for tax motivated selling or greater in December than there on the rest of the year let's segment at December if we were to take that a little bit more literally we would notice well there's not a defined break point what's really happening is as the year goes on the incentive for tax motivated selling increases what we would expect to see given that is over the course of the year we would you know expect a pretty steady decline here notice that you're looking at the ratio of pgr to plr which is weird you know we're looking at different Kingdom make sure you know what you're looking at in each case don't make any assumptions because otherwise things might not make sense but if we're saying that the incentives for selling losers increases from january to december that's the denominator of our ratio if we're encouraging the thing in the denominator of our issue to get bigger we would expect the ratio to get smaller over the course of the year and this isn't perfect but you can certainly see that there's an indication that the world is behaving at least somewhat consistently with what we would expect and we're not totally out in left field we're not totally insane with this process that we're looking at it's kind of comforting and kind of interesting to see how much of you know just think about this in a more general sense look at how much of stock behavior you know that buying and selling behavior which in and of itself determines market prices driven by tax laws like that I feel like that's really you know one of the main takeaways from this you know we like to think about well taxes are distortionary but really not that distortionary it's not a big deal but then you can start looking at the particulars of the way of taxes are affecting behavior and we can see them in a lot of cases quite starkly that obviously tax laws are moving the market over the course of the year
