Have you ever heard the phrase "The elephant in the room"? It means something that's a big issue, but isn't being talked about. 

If Susie and Tommy slept together, but Tommy left before Susie woke up, and then they never talked about it, but it made their relationship awkward, it would be the elephant in the room.

So in the joke, when the friend says "Don't mention it." it's a pun on that phrase.
