Iroh doesn't mind that, he can just project his no ending grief into Azula, she was such a bad child she definitely deserves to be dehumanized and reshaped into his perfect angel son (not on purpose, Azula just doesn't have a personality).
And Katara is an actress who lost half of her vision after the war, she doesn't know she's friends with Azula because... well, Azula wouldn't help her find her lost brother and hide from the paparazzi. Right? And Azula thinks that the actress she's helping definitely isn't katara because katara was too much of a progressive person to be an actress(Azula is just ignorant and incredibly forgetful)
